What kind of website is it for?

If its for a shop, you really need some method of tracking incoming links from Google AdWords so you can see the number of new customers and total value of sales generated. Otherwise you don't know whether it is worth it or not and its near impossible to work out the maximum you should be paying per click.

I normally start with a low bid of say $0.05, then see how the campaign works. If its profitable then I'll increase the bid gradually.

I think it works as the higher the CPC the higher you appear in the list - it's striking the happy medium of getting high enough up the list, to get just enough click throughs, to stay in budget.

If you set your CPC to $1 and your budget is $500 you'll get to the top and get 500 click throughs probably in a day - if you want a longer term strategy and are happy to get more visits over a longer period of time then lower your CPC.  It may take a little time but I suggest you work bottom up and start of at $0.05 or $0.10
